Environmental contamination — from decades of industrial use, underground storage tanks, dry-cleaning solvents, or contamination migrating from an adjacent site — can impose cleanup costs that dwarf property values. Understanding how private lenders evaluate and manage this risk, including the protections built specifically for lenders rather than owners generally, is part of understanding the full safety profile of any real estate loan portfolio.

The Types of Contamination Private Lenders Encounter

Common environmental risks in California and other urban markets include underground storage tanks (USTs) at former gas stations or industrial sites, which leak petroleum hydrocarbons into soil and groundwater; dry-cleaning solvent contamination from PCE and TCE, common in older commercial districts; heavy metals from metal fabrication or plating; asbestos in pre-1980 construction; lead-based paint in pre-1978 residential structures; and mold from water intrusion. Disciplined private lenders build several practices into origination: Phase I ESAs required on all commercial loans above a set threshold, or on every commercial loan regardless of size; automatic exclusion of certain high-risk use categories — former gas stations, dry-cleaning facilities, metal plating operations — unless Phase II clears them; environmental insurance required on loans with minor confirmed contamination that doesn’t rise to an outright decline; and review of nearby contaminated sites for migration risk. Does the fund maintain environmental insurance on loans with known conditions, and does it understand the timing constraints built into the Secured Creditor Exemption if a foreclosure on contaminated collateral ever happens? A fund that can’t answer these with specifics is either a residential-only lender, where the exposure is naturally lower, or a commercial lender that hasn’t fully accounted for a real collateral risk.
